Lets begin with people who believe they speak to and have a 'personal relationship' with entities that do not exist. People are constantly saying that rape, murder, war & discrimination are either justified by or even required by such entities. Clearly people who believe in these imaginary entities pose a serious potential threat to huge swathes of humanity.

Should we just start with excluding such people from positions of authority, or do we jump straight to incarceration?

I'm not aware that people who believe they are dogs have done anything more dangerous than look like fools, and given their tiny numbers they can only do tiny amounts of localised damage. People who believe in imaginary deities have already devastated entire continents.
